When purchasing secondary market bonds, comparing stated coupon rates or current yields does not reveal total long-term investment return. Because bonds trade at premiums or discounts to face value and pay cash flows across multi-year periods, institutional fixed-income investors calculate Yield to Maturity (YTM)—the comprehensive Internal Rate of Return (IRR) earned if the bond is held until its final expiration date.

Our free Bond YTM Calculator solves for exact annual and semi-annual Yield to Maturity using iterative financial algorithms across any corporate, municipal, or Treasury bond holding.

How to Calculate Yield to Maturity (YTM)

Yield to Maturity is the internal discount rate (r) that sets the sum of all future present-value coupon payments and par repayments equal to the current market bond price.

The Exact YTM Equation:

Market Price = ∑ [ C / (1 + r / 2)ᵗ ] + [ Par Value / (1 + r / 2)²ᵀ ]

The Approximate YTM Formula:

Approx YTM (%) = [ C + ( ( Par Value - Market Price ) / T ) ] / [ ( Par Value + Market Price ) / 2 ] × 100

  • C: Total annual coupon payment ($).
  • Par Value: Principal face value ($1,000).
  • Market Price: Current purchase price of the bond on the exchange.
  • T: Total years remaining until maturity.
  • r: Annualized Yield to Maturity rate solved iteratively.

Step-by-Step Premium Bond Example

Suppose an investor purchases a 10-year corporate bond with a $1,000 Par Value and a 7.00% coupon rate paid semi-annually ($70.00 annual interest). The bond trades at a premium market price of $1,080.00.

Let’s calculate the approximate and exact annualized YTM:

Annual Principal Loss = ($1,000 - $1,080) / 10 years = -$80 / 10 = -$8.00 / year

Numerator = $70.00 - $8.00 = $62.00

Denominator = ($1,000 + $1,080) / 2 = $1,040.00

Approximate YTM = ($62.00 / $1,040.00) × 100 = 5.96%

Exact Iterative Semi-Annual YTM = 5.88% per year

Pricing Environment Market Purchase Price Coupon Rate Calculated YTM (%) Yield vs Coupon Relationship
Premium Bond (Calculated) $1,080.00 (Above Par) 7.00% 5.88% YTM YTM < Coupon Rate (Premium Drag)
Par Bond $1,000.00 (At Par) 7.00% 7.00% YTM YTM = Coupon Rate
Discount Bond $920.00 (Below Par) 7.00% 8.22% YTM YTM > Coupon Rate (Discount Gain)

Frequently Asked Questions (FAQ)

What is Yield to Maturity (YTM)?

Yield to Maturity (YTM) is the total expected percentage return earned on a bond if it is held until its final maturity date. It equals the internal rate of return (IRR) of all future coupon payments and par repayments.

Why does a premium bond have a YTM lower than its coupon rate?

When you purchase a bond at a premium (e.g., $1,080), you pay $80 more than the $1,000 face value repaid at maturity. This $80 capital loss over the 10-year term reduces your overall annualized return below the stated coupon rate.

Why cannot YTM be solved directly using simple algebra?

Because the YTM interest variable r appears in the denominator of multiple compounding periods (1 + r)ᵗ, exact YTM cannot be isolated algebraically. Financial software uses iterative numerical methods (such as the Newton-Raphson method) to solve for exact YTM.
