When evaluating fixed-income investments, bonds, or high-yielding money market instruments, comparing nominal stated rates can be misleading if the instruments use different interest payment frequencies. An investment paying 6% semiannually delivers a higher actual annual cash return than an investment paying 6% annually.

Our free Effective Annual Yield Calculator standardizes interest returns into a single Effective Annual Yield (EAY) percentage. By accounting for the compounding effect over a 365-day year, you can make true “apples-to-apples” yield comparisons across bonds, CDs, and dividend instruments.

How to Calculate Effective Annual Yield (EAY)

Effective Annual Yield measures the actual annual return earned on an investment when compounding occurs more than once per year.

1. Standard EAY Formula (From Stated Annual Rate)

EAY = (1 + r / n)ⁿ - 1

  • r: Stated annual nominal rate (as a decimal).
  • n: Number of compounding periods per year (Semiannual = 2, Quarterly = 4, Monthly = 12, Daily = 365).

2. EAY Formula (From Holding Period Yield – HPY)

To annualize a short-term investment return held for a specific number of days (t):

EAY = (1 + HPY)³⁶⁵⁄ᶙ - 1

Comparing Nominal Rates to Effective Annual Yield

Notice how increasing compounding frequency raises the Effective Annual Yield on a 8.00% Nominal Rate:

Payment Frequency Periods per Year (n) Stated Nominal Rate Effective Annual Yield (EAY)
Annual 1 8.00% 8.000%
Semiannual (Bonds) 2 8.00% 8.160%
Quarterly 4 8.00% 8.243%
Monthly 12 8.00% 8.300%
Daily 365 8.00% 8.328%

Step-by-Step Example: Bond Comparison

Imagine an investor choosing between two corporate bonds:

  • Bond A: Pays 8.10% nominal interest compounded annually (n = 1).
  • Bond B: Pays 8.00% nominal interest compounded semiannually (n = 2).

Let’s calculate EAY for Bond B:

EAY = (1 + 0.08 / 2)² - 1 = (1.04)² - 1 = 1.0816 - 1 = 8.16%

Decision: Bond B has a lower stated nominal rate (8.00% vs 8.10%), but its Effective Annual Yield of 8.16% makes it the superior investment!

Frequently Asked Questions (FAQ)

Is EAY the same as APY and EAR?

Yes. Effective Annual Yield (EAY), Annual Percentage Yield (APY), and Effective Annual Rate (EAR) are mathematically identical formulas measuring compounding interest over a one-year period.

Why do US Treasuries use semiannual compounding?

Most US corporate and Treasury bonds pay coupon interest every 6 months (semiannually). Therefore, bond traders calculate the Bond Equivalent Yield (BEY) and convert it to EAY to compare bond returns against monthly compounding bank accounts.

Is EAY tested on the CFA exam?

Yes. Calculating EAY from holding period yield (HPY), bank discount yield (BDY), and money market yield is a core topic in Quantitative Methods and Fixed Income on the CFA Level 1 exam.
