Equivalent Rate Calculator (AER)

If you are opening a savings account, ISA, or fixed-term deposit in the United Kingdom or Europe, you will notice that banks prominently display a rate labeled AER (Annual Equivalent Rate) alongside the “Gross Interest Rate.” Regulated by the Financial Conduct Authority (FCA), the AER is designed to illustrate what your interest rate would be if interest were paid and compounded once per year.
Our free Equivalent Rate Calculator (AER) allows UK and international savers to compare savings products. By converting monthly or quarterly Gross rates into a standardized AER, you can easily compare high-street banks, challenger banks, and building society offers.
How to Calculate Annual Equivalent Rate (AER)
The AER formula standardizes interest payments by factoring in compounding frequency over a full 12-month calendar year.
The AER Formula:
AER = (1 + i / n)ⁿ - 1
- i: Stated Gross annual interest rate (as a decimal).
- n: Number of interest compounding periods per year (Monthly = 12, Quarterly = 4, Daily = 365).
Gross Rate vs. Net Rate vs. AER Explained
UK financial regulations require clear distinctions between these three savings terms:
| Banking Term | Definition | Tax & Compounding Impact |
|---|---|---|
| Gross Rate | The contractual interest rate paid by the bank before income tax is deducted. | Ignores interest compounding. |
| AER (Annual Equivalent Rate) | The standardized rate demonstrating what interest would be if compounded annually. | Includes compounding (Pre-tax). |
| Net Rate | The actual interest rate received after deducting UK income tax. | Post-tax return (Relevant outside Personal Savings Allowances). |
Step-by-Step UK Savings Example
Imagine a UK challenger bank offering an instant-access savings account paying a Gross Rate of 4.89% per annum, with interest calculated and paid monthly (n = 12).
Let’s calculate the AER:
AER = (1 + 0.0489 / 12)¹² - 1
AER = (1 + 0.004075)¹² - 1 = (1.004075)¹² - 1 = 1.0500 - 1 = 5.00%
The account has a Gross Rate of 4.89%, but an official AER of 5.00% thanks to monthly compounding!
Frequently Asked Questions (FAQ)
Is AER the same as APY in the United States?
Yes. AER (Annual Equivalent Rate) used in the UK/EU is mathematically identical to APY (Annual Percentage Yield) used in North America. Both standardize compounding interest rates over a 1-year period.
Do UK Cash ISAs show AER?
Yes. Cash ISAs (Individual Savings Accounts) display AER. Because Cash ISAs are completely tax-free up to the annual £20,000 deposit limit, the Gross Rate and Net Rate are identical, making AER the truest reflection of growth.
Can AER be lower than the Gross Rate?
No. When interest compounds more than once a year, AER will always be equal to or higher than the Gross Rate. It is only equal if interest is paid strictly once per year (annually).
