For recurring revenue and Subscription-as-a-Service (SaaS) businesses, standard retail accounting metrics like single-transaction revenue are useless. Because SaaS customers pay recurring monthly or annual fees, the true value of a user lies in how long they stay subscribed and how much total gross profit they generate over their entire relationship with your brand.

Our free SaaS Lifetime Value Calculator helps founders, product managers, and investors determine exact Customer Lifetime Value (LTV). By combining Average Revenue Per User (ARPU), Gross Margin %, and Churn Rate, you can validate your unit economics and scale acquisition spend safely.

How to Calculate SaaS Lifetime Value (LTV)

SaaS LTV calculates the total gross profit expected from a single customer account over its operational lifespan.

The Complete SaaS LTV Formula:

LTV = (ARPU × Gross Margin %) / Monthly Churn Rate

  • ARPU (Average Revenue Per User): The average monthly revenue generated per active subscriber account.
  • Gross Margin %: The percentage of revenue remaining after subtracting direct hosting, customer support, and software delivery costs (typically 70% to 85% for SaaS).
  • Monthly Churn Rate: The percentage of active subscribers who cancel their subscriptions each month.

Alternative Formula (Using Lifespan):

Average Customer Lifespan = 1 / Monthly Churn Rate

LTV = ARPU × Gross Margin % × Average Customer Lifespan

Step-by-Step Example Calculation

Imagine a B2B SaaS company offering project management software.

SaaS Metric Input Value Calculation Step
Average Monthly Revenue (ARPU) $150 / month Baseline monthly account spend
Gross Margin % 80% (0.80) $150 × 0.80 = $120 Gross Profit/mo
Monthly Churn Rate 2.0% (0.02) 1 / 0.02 = 50 Months Average Lifespan
Calculated SaaS LTV $120 Profit/mo × 50 Months = $6,000 LTV

Each new customer account brought into the business represents $6,000 in lifetime gross profit value.

The Golden SaaS Benchmark: LTV to CAC Ratio

LTV should never be evaluated in isolation. To determine if your SaaS model is scalable, compare LTV against your Customer Acquisition Cost (CAC):

  • LTV:CAC < 1:1 (Disaster): You spend more cash acquiring customers than they ever pay you back.
  • LTV:CAC = 3:1 (The Golden Benchmark): The industry standard for healthy, venture-backed SaaS businesses. You generate $3 in gross profit for every $1 spent on marketing/sales.
  • LTV:CAC > 5:1 (Under-Investing): While highly profitable, this indicates you are likely under-investing in growth. Increasing ad spend will help you capture market share faster.

Frequently Asked Questions (FAQ)

Why must Gross Margin be included in LTV?

Simple revenue LTV (ARPU / Churn) ignores cost of service. If a customer pays $100/mo but costs $40/mo in server hosting and support fees, your business only retains $60/mo. Using gross margin ensures LTV reflects true profit available to cover customer acquisition and fixed overhead.

What is Expansion LTV?

Expansion LTV factors in upsells, cross-sells, and tier upgrades over time. When expansion revenue from existing customers exceeds revenue lost to cancellations, the business achieves Net Negative Churn, causing LTV to explode upward.

How does annual vs monthly churn affect LTV?

Be careful not to mix timeframes! If using Annual Churn, you must use Annual ARPU. If using Monthly Churn, use Monthly ARPU. Mixing annual churn with monthly ARPU will result in an LTV error of 12x.
