Yield to Call (YTC) is the annual internal rate of return (IRR) earned on a callable bond assuming the issuer exercises its contractual right to redeem (call back) the bond at a specified call date prior to final maturity. When interest rates decline, corporations frequently call premium bonds to refinance debt at lower interest rates, capping bondholders’ capital gains.

Our free Yield to Call Calculator computes exact and approximate YTC for annual and semi-annual callable bonds and determines your true Yield to Worst (YTW).

How to Calculate Yield to Call (YTC)

YTC evaluates the discount rate r that sets the present value of coupon payments up to the call date plus the call price equal to the current purchasing price of the bond.

Exact Present Value Formula for YTC:

Market Price = Σ [ C / ( 1 + YTC )^t ] + [ Call Price / ( 1 + YTC )^n_call ]

Approximate YTC Formula:

Approximate YTC = [ C + ( ( Call Price - Current Price ) / n_call ) ] / [ ( Call Price + Current Price ) / 2 ]

Sub-Formula Components:

  • C (Annual Coupon Payment): Periodic interest paid annually or semi-annually (Coupon Rate × Par Value).
  • Call Price: The redemption price paid by the issuer if called (often par value $1,000 or par plus a call premium, e.g., $1,030).
  • Current Price: Present secondary market purchase price of the bond.
  • n_call (Years to First Call): Number of years remaining until the bond’s first eligible call date.

Yield to Call vs Yield to Maturity (Yield to Worst)

Whether YTC or YTM governs bond returns depends on whether the bond trades at a premium or a discount:

Bond Trading Price Issuer Call Likelihood YTC vs YTM Relationship Yield to Worst (YTW) Metric
Premium Bond (Price > Par) High Call Probability YTC < YTM YTW = Yield to Call (YTC)
Par Bond (Price = Par) Moderate Call Probability YTC ≈ YTM YTW = Equal
Discount Bond (Price < Par) Unlikely to be Called YTC > YTM YTW = Yield to Maturity (YTM)

Step-by-Step Calculation Example

An investor purchases a corporate callable bond with the following specifications:

  • Current Purchase Price: $1,080.00 (Premium Bond)
  • Par Value: $1,000.00
  • Call Price: $1,030.00 (Par + 3% call premium)
  • Annual Coupon Rate: 7.0% ($70.00 per year)
  • Years to First Call Date: 4 Years

Step 1: Calculate Annual Capital Amortization to Call

( Call Price - Current Price ) / n_call = ( $1,030 - $1,080 ) / 4 = -$50 / 4 = -$12.50 per year

Step 2: Calculate Average Price Base

( Call Price + Current Price ) / 2 = ( $1,030 + $1,080 ) / 2 = $1,055.00

Step 3: Compute Approximate Yield to Call (YTC)

Approximate YTC = ( $70.00 - $12.50 ) / $1,055.00 = $57.50 / $1,055.00 = 5.45%

Result Interpretation:

While the nominal coupon is 7.00%, the bond’s Yield to Call is 5.45% due to paying an $80 premium over par.

Frequently Asked Questions (FAQ)

What is Yield to Worst (YTW)?

Yield to Worst (YTW) is the lowest potential annual return an investor can receive on a bond without the issuer defaulting. It compares YTC across all scheduled call dates against YTM and selects the lowest return metric.

Why do issuers call bonds early?

Corporations call bonds when market interest rates drop below the bond’s coupon rate, allowing the issuer to refinance existing high-cost debt with new lower-interest loans.

What is a Call Protection Period?

A Call Protection Period (or deferment period) is a specified timeframe after bond issuance during which the issuer is legally prohibited from exercising call provisions (e.g., 5-year call protection on a 10-year bond).
